Spanish IVA (VAT) tax

P & O state that if a ship is in Spanish waters or port, then 10% IVA (VAT) tax is added to all bar bills, Select Dining etc.

 

Does this apply to cruising around the Canary Islands bearing in mind that although they are Spanish, they have a special tax-free (reduced tax?) status from the rest of Europe?

No it doesn't apply to the Canary Islands.
